1.) If a creature has DR, where is it taken off

A) Before damage is converted to Subdual damage (i.e. any DR reduces Real Damage first, then Non-Lethal)

B) Reduces Lethal Damage only.

C) Reduce Subdual Damage only.

We're using A).

2.) If the defender has heavy armor and is immune to nonlethal damage, isn't this too good.

If a creature with damage reduction is wearing armor I'd assume that the impact of the armor would be felt first as it is encountered first by the damage source, converting lethal to nonlethal, but damage reduction shouldn't really care if lethal or nonlethal damage is coming in so long as it is damage reduction that applies.

So a creature with 5/+1 damage reduction wearing full plate armor hit by a non-magical weapon for 15 points of damage would convert 8 points of damage (the armor value of the plate armor) to non-lethal and then apply its damage reduction on both the 7 points of lethal damage that got through and the 8 points that were converted, leaving 2 points of lethal and 3 points of nonlethal damage applied.

It may seem as if you're double dipping, but remember that healing heals both lethal and nonlethal at the same time too. To apply damage reduction first means that more nonlethal damage will get through--15 damage reduced to 10, 8 converted to nonlethal, leaving 2 to be taken as lethal, which is the same as before for lethal but an increase in nonlethal.

The difference here is that if you apply damage reduction first all you're doing is reducing the liklihood of lethal damage but creatures will end up easily knocked out as DR really isn't providing much protection--if any damage gets through it is likely to be converted. A DR creature, to my mind, is supposed to be hard to kill AND hard to take down.
