The way i read it, if your xp penalty is not enough to drop your level by 1, your xp total goes to the maximum of the level below yours, such that +1 xp will be sufficient to gain you the next level?

And how do you factor this in when making high level characters and removing LAs as such?

1. That is correct.

2. I haven't had that situation happen yet, but if a player wanted to make a character with an already-bought-off LA, I'd say the character would have to start the appropriate amount of XP below the rest of the party.
